Proposed Rights Issue Threatened Shareholder Control: Injunction Kept in Place to Stop Share Dilution 1

Outcome

The High Court refused to discharge our clients’ interim injunction against a proposed rights issue, keeping the status quo in place until the dispute is decided.

Case Background & Strategy

Shareholders in Malaysia can move quickly to stop share dilution by obtaining an interim injunction against a rights issue that would shift control before their dispute is heard. The High Court refused to discharge the injunction our clients had obtained, finding serious issues to be tried and keeping the status quo in place.

The Problem: A Rights Issue That Could Shift Control

Our clients challenged a proposed rights issue within a corporate group. The directors said the subsidiary needed money for development and loan repayments. Other shareholders feared the new shares would hand control to the directors’ faction before their complaints could be heard. After an interim injunction stopped the relevant meeting, the defendants applied to discharge it.

Our Strategy: Showing the Urgent Risk to Control

We emphasised the urgent risk of a change of control, the serious questions about the group structure and the direct and indirect shareholdings, and the true purpose of the capital raising. If the shares were issued first and the dispute decided later, the damage to control could not easily be undone, so the only realistic way to stop share dilution was to keep the injunction in place.

The High Court’s Decision

The High Court refused to discharge the injunction, so the interim protection remained in place until the dispute is determined. It found serious issues to be tried and a sufficient preliminary basis for the claimants’ standing. The validity of the rights issue itself has not been finally decided.

The Law in Brief: How to Stop Share Dilution in Malaysia

Under section 85 of the Companies Act 2016, and subject to the company’s constitution, new shares must first be offered to existing shareholders in proportion to their holdings. These pre-emptive rights protect shareholders against dilution. Directors also generally need prior shareholder approval before they can allot new shares.

Section 213 of the Companies Act 2016 requires directors to exercise their powers for a proper purpose and in good faith in the best interest of the company, so a share issue made mainly to entrench one faction’s control may be challenged. To hold the position until trial, the court considers whether there is a serious question to be tried, where the balance of convenience lies and whether damages would be an adequate remedy.

Key Takeaways for Business Owners

  • A share issue that would change control can be challenged before it happens.
  • Speed matters: interim relief is often the only way to stop share dilution in time.
  • Directors must issue shares for a proper purpose, not to entrench control.
  • Check the constitution and any shareholders’ agreement for pre-emptive rights and approval requirements.

Frequently Asked Questions

Can I stop a rights issue that will dilute my shares in Malaysia?

Yes, if there is a serious question to be tried, for example that the issue is for an improper purpose or breaches your pre-emptive rights, and the balance of convenience favours preserving the status quo.

What are pre-emptive rights?

Under section 85 of the Companies Act 2016, and subject to the constitution, new shares must first be offered to existing shareholders in proportion to their holdings, so that their percentage is not diluted without their consent.

What is the proper purpose rule for share issues?

Directors must use their power to issue shares for the company’s benefit, such as genuine fundraising, and not mainly to change or preserve control.

How quickly must I act to stop share dilution?

Immediately. Once new shares are issued and voted, reversing a change in control is much harder.

Does every share issue need shareholder approval?

Directors generally need prior shareholder approval to allot new shares, and pre-emptive rights apply subject to the constitution. The constitution and any shareholders’ agreement should always be checked first.
